This issue was fixed inFME 2013.For more information on ArcSDE compatibility, seeFME and Esri Versions and CompatibilityGuide
After upgrading ArcGIS software to 10.1 and above, a workspace using an SDE format can no longer connect to the database and will cause the translation to fail.

Note:You can tell if a three-tier connection is being used by a 'port' being specified in the instance parameter.
For Example:
instance=`port:5151'
Any FME workspaces with the ESRI ArcSDE or Esri Geodatabase (ArcSDE Geodatabase) reader/writer will no longer be able to connect to ArcSDE 10.1 if they were set up using a three-tier connection: As of ArcSDE 10.1 there is no longer an SDE service running on port 5151 by default.
There are 2 options:
1) Change the reader/writer parameters to use a two-tier (direct connect) connection.Details can be foundhere.
2) Install the Application Server Services software on the ArcSDE server.This will bring back the ArcSDE service and allow the three-tier connection to work.This service must be manually installed using ArcSDE administration commands.Details can be found under “Application Server Services”here.
